As I was taking my outdrive off my boat water came out. What/where could be failing? Alpha 1 gen 1

Most likely the bellows. Did water come out from where the drive shaft goes in?

Bellows can crack also if the bilge gets filled really high with water it can get from the boat into the bellows. If this is the case would check the outdrive oil for water intrusion, ujoints and gimbal bearing for smoothness or just replace if they had water in them.

Inspect bellows and shift shaft seal in bellhousing closely

I think I found the cause, there's a gap in the lip where the o rings goes.

Next question would this unit work with my alpha 1 gen 1?

Yes, that is the shoulder area for the water passage o ring. Only way water would get near/in the bellows is when the engine is running and leaking water seeps into the bell housing/drive housing cavity. After that water would have to seep past the quad ring forward of the drive housing/retaining ring in order to enter the u joint bellows

Was and other portion of the drive gasket kit missing?

I've always wondered what the bellhousing gasket contributes. Seems that quad ring should keep the water out of the bellows. Bellhousing gasket would keep water out of the shift shaft cavity. As would the upper shift shaft seal if course

The gen 2 gasket also seals the gear lube passage valves
I thought there was a plastic fitting there. Either way it seems that the gasket is secondary as far as keeping water out of the bellows, if needed at all

There is a plastic fitting in the bell housing. It's half of the gear lube passage that mates with the drive ball valve to complete the monitor system between the drive and gear lube monitor in the engine compartment

The gasket has a partial cured sealant that surrounds the valve assy when the drive and bell housing are mated. Without the gasket lube would leak out/water would get in the lube

The gasket also prevents water from entering the shift slide/roller pocket

You may be able to get professional TIG welder to clean and weld back corrosion. However, if impregnated with salt, I'd replace.
