Motor in signature. The insulation on my shift wires is mucked up a bit above the lower unit. I believe that replacing is very $$$ due to limited availability and I don't want to have to open up the gearcase again if possible.

What are some ideas to repair this? Can I just repair that area alone? Or should I cut the wires and replace from the damaged area all the way up to the connectors at the top?

I'm thinking of using a 3M epoxy that I bought for another repair. Somebody here on the forums suggested it to repair the forward drive coil. However, the 3M product will make the wire harness stiff in that one particular area. Would that be a problem? Thanks.

As long as you use marine grade wire and connections, I would repair the damaged area only. Use the heat shrink connections and a good quality wire.

So correct me if I'm wrong, but the shift wires in that area need to be able to withstand the heat of exhaust gas as well as water. Is this correct? I'll go to the local electrical supply today and see what they have and choose the best repair based on what the wires need to be able to hold up against.

Yes, they are exposed to exhaust and water but the temperature isn't anything to worry about, just be sure to use a good sealing method (heat shrink) for the connections and you will be fine.
