When hooked up to the muffs I have disconnected that hose and do see water coming out of the water pump housing. What does that hose do/go, is this the one that you say goes to the transom housing?

I should have said short hose. #37 in the following picture.

Sounds pretty obvious to me, he says it is leaking water around the housing when on the muffs, that indicates a leak, and a leak allows water out, but it also allows air in, the impeller is not going to pick up water when it can get air closer... take off the housing, make sure you haven't roached the new impeller, and use some sealant on the housing o-ring and make sure it tightens down properly.

Thanks for all the info. I hope to get back to it today and see if tightening down the housing corrects the problem. Will let you all know the results.

Unless I missed the reccomendation, you need to make sure the power steering cooler isnt plugged with water pump pieces.

The tiny hose on the housing is for letting air out/in and allowing the pump to prime.Make sure it's clear.
The old impeller was it shredded when you removed it?Pic??
Shredded?? Then the the pieces are in the passages.
Most marine app. pumps have a hole in it somewhere.If not the pump can get air locked and not prime.
How much water pressure is at the hose? Remember the pump can outpump the hose when running right.
Muffs on(duct tape them in place)hose on full,start, then undo the hose at the thermo housing.
You should have a lot of water.Unless the house doesn't have pressure.

UPDATE,

Well I have re-installed the Water Pump Housing and Impeller with the following results. Muffs work great and no water leaking around the housing. Put the boat in the water getting water flow at higher RPM's but no flow at idle.

sounds like you have pieces of old impeller in the various hoses and passages.

Time to look for obstructions/kinked hoses between the pump and the thermostat housing.

UPDATE,

Checked for debris in the intake and found Impeller rubber stuck in the Power Steering cooler and back washed all connections. Cleaned all that out and took boat to to ramp for test and still had no water at low RPM's. Raised Outdrive enough to pull the vacuum hose
off to see if water was getting to the pump and saw nothing but heard what sounded like air. I must have a bad seal around the
pick-up tube. I plan on dropping the lower unit and see whats going on in there.

Update

Fixed issue

turned out to be the rubber seals around the bottom and top of the water pickup tube. replaced them and now have plenty of water flow.

I created another issue, since I took off the Outdrive and then placed it back on my shiffting is all messed up. I did not change anything with cables or changed the shift shaft.

Any thoughts

If the PO roached the impeller??
Ask yourself?? Where did all the pieces go?
The probably went up into the drive,transom assy and any place the hose connects or bends.
Drop the drive,look up inside.Remove the pump,backflush with a hose.
Then make sure the impeller housing is sealed.
How much wear is on the housing and end plate?
They can get hot and warp and a tiny warp is enough to let it suck air or loose prime.
Make sure the little hose isin't blocked.
How deep in the water does your drive set?
Does it set above the waterline?
If so it will suck air and not prime.

You may have your shift bellcrank out of the slot in the shifter. What are the symptoms? You may have to take the drive off and make sure everything is in neutral before re-assembly.

I did take the unit back off and made sure it was in neutral (which I believe is in the middle position) Tthe problem is that it shifts very hard to foward and it take two hands to put it reverse. It was all working fine before I took off the unit the first time.

First time I took off my drive there was lots of gunk around the bellcrank. I cleaned it out and greased that whole area real well. Take off the drive again and shift both the remote and outdrive by hand. That will tell you where your issue lies.

If your having trouble shifting the drive while it's off,then no amount of adjusting,cleaning the shifter/bellcrnk etc will help.
You need to see whats making it difficult to shift.
When you split the cases.Did you take anything apart? You needed to turn the shift rod to split the cases.You remove it or just turn it?
There is a tool to adjust the shift rod height.

I did not take anything apart while I had the cases separated.

After taking off the OD again I shift fine from the helm. With the OD off I can pull the shift rod up and down with no problem. I assume that with the Shift Rod in the middle position that is neutral, correct?

Yes,neutral is in the middle.
Even if it was in another gear,it would probably move to the neutral position.
The shifter will work if there is a no load condition.
Tou need to check the bellcrank, it could hve gotten bent when you reinstalled the drive.
The only way is to take it apart and visually inspect for a bend.
