OK, we are going to keep pulling pieces and see what happens. We are replacing the waterjacket and found some rubber chunks in the upper portion of where the water should travel. Does the water pump UP around the plug area and then exit through the top of that area?

I just wanted to update everyone that we finally fixed the problem. So when I said the water pump was working, I was wrong. The pin which holds the impeller to driveshaft was apparently the wrong size (it was too small). I'm not sure who put it in there, but now with the proper size water flows right through as it should. We did also replace the leaking water jacket and found a chunk of rubber in the upper port where the water flows through, so we pulled that out.

Now if it will stop raining we'll take it out for the first test. Is there a reference anywhere I can find which propeller SHOULD be on this motor?

I had the same problem with my '81 80 HP Merc, in my case the splines in the end of the crankshaft were stripped and the crank was not turning the drive shaft. I had to replace the crankshaft to solve my problem. I'm not saying this is your problem I am just suggesting you look at the end of the crank. You may be able to see with a good flash light or you may have to remove the drive shaft housing to see.

The "crankshaft" is in the engine block. The vertical drive shaft runs thru the impeller.

That impeller shown is WAY shot!
