I didn't see the one pic close up showing the damage. Didn't load or something.

Don as always gave the advise that needs to be followed.

Looks like the line cutter/spacers were left out between the prop and drive. This lets the prop hub rub on the housing and they both wear away.
You need to find a VP dealer that can replace the seal housing and reshim the lower into a new housing. You don't have the special tools to do the job.

Could I not simply replace part #3 (bearing housing) in this diagram since that is the only part that seems to be chewed up a bit on the snout end?
No, you can't. The gears are shimmed to those housings. They are aluminum and not all the same. That is why they have to be checked for bearing preload and gear pattern by adjusting the shims under the bearing races in that housing.
Like I said, you don't have the tools to do this. The dual props makes it a real PITA. It is not an easy process, even with the tools.
