Water in oil and aft cylinder

I have a 1979 Mercruiser 120 with milky white oil and a little rust in aft cyliner. The hose from the valve cover to the carb blows what looks like a steam/exhaust combination. She also has no power (did 6 kts on the way in WOT). Pulled the head today and the head gasket looks fine. Block looks good too. Does it sound like the exhaust riser is toast or do I have bigger problems? Thanks for the help.
