I finally lowered my new engine into the hole.I've got the two bolts installed in the transom plate but'I have a gap between the fiber washer and the bottom of the flywheel housing. The old unit utilized a fiber washer and the double wound locknuts. The new flyfheel housing mounts have the knurled ends on the bottom(which protrude about 1/8" to 1/4" further than the old one).Thats how much gap i have between the bottom of the flywheel housing and the fiber washer.I did not put the lockwashers on the knurled ends per instructions.Any ideas? Oh yeah, merc 5.7 Alpha gen 2 transom.

Tighten the bolts and and do an alignment. Are you sure the mounts are in the flywheel housing properly?

I actually torqued the two bolts already. As for the flywheel mounts, they visibly stuck out farther than the old ones (on the old motor)but, they are a newer design.Came from the factory just like it is ,so I guess i wouldnt know if they are in properly.can they be moved upward in the flywheel housing somehow?

Shouldn't the base of the flywheel housing be sitting directly on the fiber washer?Squishing it?

The mounts support the engine, not the fiber washers. They are there to prevent metal to metal contact during sudden engine movement.
If the mounts are in there from the factory, they should be ok. Do and engine alignment and you should be fine.

There should be about a finger thickness gap between the bottom of the flywheel housing and the top of the supports that the housing bolts to. That's how you know your mounts are good. If there is no gap- it's time for new mounts.
