7.5 Mercury oil problem

A friend brought me his 1975 7.5 kicker motor to have a look at. We pulled the lower unit and found the "milkshake" oil coating the inside of the leg and in his gear lube when we drained it. I cleaned it up and flushed out the old oil as best as I could. Trying to determine where the oil was leaking out (or water leaking in) I did the low cost pressure test of pumping new gear lube in, replacing the vent screw and giving the oil pump a couple of more strokes. Oil came shooting up into the water pump housing (the top of the housing was off) and running out the water pick-up tube. This motor had ben sitting in a garage for about 10 years without any use. I told him that the seals on the water pump may have just dried up some and become unable to keep the oil in or the water out.
Do any of you think I'm on the right track here? Any other ideas??

Sounds right, but don't stop there. If one seal is rotton, all seals are rotton. Replace all of them the first time, or you'll be replacing all of them one at a time.
