Overheated Motor - Burned Up?

I have a 1971 Sea King 35hp OB, and today on the lake the motor started overheating and smoking. I suspect that the water pump failed, and I shut the motor down as soon as I noticed the overheat. The question is this: The back of the power head got so hot the pain peeled off, and I smelled something electrical burning. There is a heat sensor of some sort coming out of the back of the power head, and it's now melted and burned. When I follow this wire I find it connects to a barrier strip and is marked "heat." The motor now turns over but will not fire (after letting it fully cool). One other thing of interest- the lower unit oil is milky white- and I've heard that indicates a water leak. I just purchased this motor, so I have no other history to offer.
