drive shaft lock ring. why is it there?pics

i have a 58 seahorse 35 i am rebuilding,i took apart the gear case to fix it from popping out of gear and noticed a big lock ring on the drive shaft that was in a slot in the upper housing but it was not holing anything it was almost as if it were just being used as a spacer but if that were the case im sure they would have used a washer. any one know why its there and how its suppose to be installed? it is #35 in the pic. also does the dog or gear look worn to you?photo(6).jpgphoto(5).jpgphoto(3).jpg

If pic#3 is a drive gear with the clutch, then yes, I would say that is worn. The clutch dogs have to have square corners (yours don't look to bad) that meet up against square edges on the inside face of the drive gears. The drive gear's dogs looks pretty worn down, like someone has been easing it into gear over many years.
