I have a 73 Johnson 65hp that starts fine out of the water but will not start in the water. Anybody have any idea why not?

It is probably not running on all three cylinders.

Do you have compression readings?

here are my compression readings

Top: 120
Middle: 125
Bottom: 125

that water tube in the lower unit, is it supposed to seal off on the top tube that runs to the motor?

It should slide into a grommet at the top. This lets the water through your engine to cool it. Have you checked for spark when it doesn't start? DWJ was alluding to that. When you are in the water you have back pressure that you don't have on muffs. Check your spark and make sure that it is bright blue and snaps on all cylinders. If you have one that is yellow swap the ignition coil to another cylinder and see if the weak spark follows.

set your idle higher on muffs, the back pressure when in the water reduces the idle. see Joe Reeves post on setting the carb in the engine faq forum.
